Scarborough Capital Management, Inc. has developed a proprietary method to identify and rank investment opportunities for our portfolios. As a result, our methodology gives us the distinct opportunity to deliver institutional selection techniques to retail investors and 401(k) plan participants.
The Brinson studies of 1986 suggest that asset allocation is responsible for over 90% of a portfolio’s return. The Brinson research served as a foundation for the work of William Sharpe and Harry Markowitz, who were awarded the Nobel Prize in economics in 1990. It should be noted, however, that investment selection does have an impact on long-term returns and must be taken into account. Scarborough Capital Management coordinates relevant variables used in fundamental analysis to rank investments in each asset class.
The standard deviation, for example, is a statistical measurement of volatility used to determine risk. We use this factor to determine risk adjusted returns, a key variable in the rating procedure. Additionally, an investment’s return will fall into one of four tiers when compared to its peer group, commonly known as the quartile performance. Please note that current quartile performance as well as historical quartile performance must be analyzed. It should also be mentioned that a strict accounting of the investment’s fiduciary and regulatory performance, management tenure, management expertise and organizational advantages must be incorporated into our process. While this procedure is in some ways subjective, these measures impact our final ratings. Lastly, we believe that investments must adhere to its business model and sustain a consistent strategy to preserve the integrity of our asset allocation model.
These variables are used to quantify investments in our selection process. An investment that currently ranks in the top quartile for performance as compared to its peer group may rate poorly because it assumed exceedingly high amounts of risk and pursued a strategy that went beyond the scope of the intended business model. In this case, the style consistency and risk adjusted returns make the investment less attractive after all of its components are quantified. A second quartile performer may be a more attractive option if the management tenure and experience is extensive and the investment has exhibited favorable corporate citizenship.
Scarborough Capital Management does not claim to have predictive capabilities, but rather an investment selection technique that helps us identify vehicles that could potentially deliver consistent returns with acceptable amounts of risk to the investor.
